How is plane damage rendered? Are the damage areas (bullet holes, cannon and flak hits) designed and set by the model builder for each plane? Some plane damage, like a shot up SBD-5, looks almost photo realistic where other plane damage looks cartoonish. Is it inaccessible?

Yeah, most of the older planes, aka the ones that came with the origional IL2, don't look as good as the ones that came with PF for instance.

But its all coded, you can't paint the damage.

It is done when they make the 3 d model they also do the damage ones too, fraid it is hard coded and not accessible, i think there used to be some pictures of the damage modelling shown in the updates but not seen of late.

You cant access them, just like the default skins. When a part is hit, its replaced with its damaged equivalent, which has a mix of the original skin plus the damage skin layed over it. You can see below how they look, damage 1 and 2.
