Could someone point me to the page in the manual that discribes this, or briefly explain what codec to use with Windows XP? Which one is mostly/widely used for this OS, with the best compression and picture quality?

I imagine divx would be the most widely used. However xvid is pretty popular and its open source which is always a good thing
