Think of the biblical events as David and Goliat. There was no fear in that fight.
The Hobbits - similar to the Halflings wasen't afraid against the other creatures either.

As for the question: It is a good idea, but I like the morale concept better.

Fear was one of the coolest spells in H3:AB. The idea has credit, but I wouldn't want it as described in the initial post. "Disobedience" from some of your own troops (and why Halflings to be the first not to comply orders?) is not sth that a strategist would like. And it's also not clear in the initial post if the halflings would shoot those L7 creatures regardless of the fact that they are friendly or foe...
